to expect when LHDN comes to audit your business?

A business owner recently received a letter from LHDN informing him that his company had been selected for a tax audit.

He had been operating the business for more than 10 years.

And this was his very first audit.

The moment the letter arrived, sleep became difficult.

Most people imagine a tax audit as officers quietly sitting with calculators, flipping through invoices and checking figures.

But the reality is far more detailed than that.

On the audit day, several LHDN officers arrived at the office and spent nearly four hours reviewing the business from every angle.

Interestingly, the first thing they looked at was not the accounts.

They first wanted to understand how the business actually operates.

Step by step.

From A to Z.

They began asking operational questions:

How are orders placed with suppliers?

By WhatsApp, email, phone call, or purchase order?

How are supplier payments made?

Bank transfer, cheque, or cash?

When do you normally decide to pay suppliers?

How do customers place orders?

How do customers usually make payment?

The reason is simple.

LHDN is trying to understand how money genuinely flows through the business — and whether the operational story matches the financial records submitted.

For example, if a company claims most customer payments are made via bank transfer, but the bank statements show large and frequent cash deposits instead, that inconsistency immediately raises questions.

The officers then moved on to staffing.

How many employees are there?

What exactly does each person do?

This is where many SMEs get into trouble, especially when family members are placed on payroll records.

If someone receives a salary but cannot clearly demonstrate an actual role in the business, the salary expense may be disallowed and added back during the audit.

Next came expense verification.

The officers reviewed multiple categories of expenses and repeatedly asked one key question:

“Why was this expense necessary for the business?”

This is another danger area for many companies.

Personal expenses quietly mixed into company claims are exactly the kind of issues auditors are trained to identify.

But for trading businesses, one section became especially important.

Inventory reconciliation.

The officers asked the owner to match purchase quantities against sales quantities.

The logic was straightforward.

If the company purchased 500 units but only declared sales for 400 units…

What happened to the remaining 100?

This quantity-matching exercise is one of the most effective ways LHDN detects undeclared sales or under-reported income in product-based businesses.

When purchase records, inventory movement, and sales figures do not tell a consistent story, the burden falls on the business owner to explain the discrepancy.

After almost four hours, the audit finally concluded.

The result?

Only two wrongly claimed invoices were added back.

Total additional tax and penalties came to slightly over RM1,000.

For an onsite audit, this is considered a very clean outcome.

The biggest lesson from this experience is this:

LHDN audits are not random attacks on businesses.

They are structured verification exercises designed to confirm that the numbers declared in the tax return genuinely reflect what happened in the business.

The officers are not just checking invoices and spreadsheets.

They are checking whether the operational reality, banking activity, employee structure, transaction flow, inventory movement, and financial records all make logical sense together.

A business with proper documentation, organised records, and genuine claims usually has very little to fear.

But businesses with weak bookkeeping, unexplained cash movements, inflated expenses, or inconsistent reporting often struggle once detailed questioning begins.

Good bookkeeping is not just about compliance.

It is your first line of defence when LHDN comes knocking.

Most business owners think an LHDN audit is simply about One inconsistency between your operational story and financial records can trigger deeper scrutiny.

This real-life audit case reveals what truly happens during an LHDN visit, the questions officers ask, the red flags they look for, and why proper bookkeeping is far more than just compliance.
